IRS Subchapter T Compliance & Patronage Distributions
Patronage dividends represent the allocation of a cooperative's net earnings back to its members, calculated in proportion to their participation. The Patronage Engine helps you model, review, approve, and post these allocations with IRS Subchapter T rules in mind.
1. Subchapter T Legal Framework
Under IRS Code Sections 1381-1388, cooperatives can avoid double taxation by deducting patronage dividends from their taxable corporate income. This ensures that profits generated from member activities are taxed only at the individual member level.
Qualified Patronage Dividends
Must distribute at least 20% of the allocated dividend in cash within 8.5 months of the fiscal year-end. Members consent (typically through the bylaws or a membership agreement) to include the entire dividend (100% of cash + retained) in their personal taxable income. The co-op deducts the full amount from corporate taxes immediately.
Non-Qualified Patronage Dividends
No minimum cash requirement. The cooperative pays corporate taxes on the allocated amount immediately. When the co-op later redeems the retained allocations for cash, the co-op claims a tax credit/refund, and the member reports the cash payment as personal income.
2. Setting Patronage Allocation Factors
Choose the allocation model that fits your co-op, then enter each member's figures in the calculator grid:
- Worker Model: Hours worked, weighted by a role multiplier, plus a job-margin efficiency bonus.
- Producer Model: Volume delivered (lbs), adjusted by each supplier's quality score and reject rate.
- Consumer Model: Member purchase volume, weighted by membership rebate tier.
Figures are entered directly in the Patronage Engine rather than imported from other modules, so pull totals from your Timesheets, Member Deliveries, or sales records before you start.
3. Executing a Patronage Distribution Run
Follow this checklist to perform a patronage allocation run:
- Surplus Review: Check net income in the Financial Core and decide how much is patronage-sourced. Non-member business is taxed at the corporate rate and should be excluded from the distributable pool.
- Set Allocation Ratios: Use the sliders to set the net surplus, the share retained in reserves, and the cash portion of the dividend. OwnFold blocks a cash portion below the 20% minimum for qualified dividends.
- Review & Approval: Save the run as a draft, submit it for accountant review (the accountant can approve or return it with comments), then record board approval.
- Post to the Ledger: Finalizing a board-approved run adds each member's allocation to their capital account history and posts the general ledger entries (Dr. Collective Reserves; Cr. Member Capital Accounts for the retained portion; Cr. Cash or Accounts Payable for the cash portion).
- Prepare Forms 1099-PATR: View a 1099-PATR statement for each member and download a 1099-PATR e-file text file for the tax year. Have your tax preparer review both before filing.
