Co-op Conversions

Legal and operational guide to selling an existing business to its employees, IRC Section 1042 capital gains deferral, and modelling a buyout in OwnFold Convert.

Business Conversions & Succession Planning

For retiring founders or business owners looking to share control, converting an existing business into a worker cooperative or employee ownership trust is a viable exit strategy. OwnFold Convert helps you assess readiness, model the buyout financing, and draft transition documents.

1. Conversion Frameworks

Converting an LLC or corporation generally follows one of three paths:

  • Asset Sale: The employees form a new cooperative corporation, which purchases the assets (contracts, client lists, equipment) of the original business.
  • Equity Sale: Employees buy the outstanding shares of the original corporation, subsequently amending bylaws to enforce cooperative principles.
  • LLC Conversion: Amends the LLC operating agreement, replacing percentage-based profit-sharing with patronage allocations.

2. Tax Advantages & IRC Section 1042

Under IRC Section 1042, business owners who sell stock to a worker cooperative can defer capital gains tax if:

  • The cooperative holds at least 30% of the company's outstanding stock after the sale.
  • The seller reinvests capital gains proceeds into "qualified replacement property" (e.g. U.S. corporate stocks or bonds) within 12 months.

These rules are summarized for orientation only; confirm eligibility with a tax advisor before structuring a sale.

3. Planning a Transition in OwnFold Convert

The conversion studio walks you through:

  1. Readiness Assessment: Questions on profitability, financial records, management depth, and employee interest produce a readiness score.
  2. Buyout Modelling: Choose the target model (Employee Ownership Trust, Worker Cooperative, or a hybrid), set the valuation, seller-note interest rate, and buyout term, and review the amortization schedule, annual debt service, and debt service coverage ratio. Compare scenarios side by side.
  3. Draft Transition Documents: Generate drafts of a Purchase & Sale Agreement, a Promissory Note, and the trust agreement or bylaws for your chosen model (50 AI credits per set). Drafts open in the Legal Hub for attorney review.
  4. Ongoing Checklist: Track recurring post-transition tasks such as the annual valuation, seller note payments, and trust council meetings.
